Step 1: Choose whether you want to make a 'Steve' model skin (4 Pixel Arms) or an 'Alex' model (3 Pixel Arms). Microsoft have created a second character with skinnier arms (Called Alex).
Step 2: Choose what your design is going to be. Is it going to be a person? A robot? A duck? A video game character? This is going to be important for the next step.
Step 3: Make the skin in a basic form (Pokemon reference not intended). This means without shading or gradients.
Step 4: Add shading or gradients (Or both). This means adding lighter or darker pixels in a pattern to make it look a bit more realistic (Look at my skin creations as examples).
