just wondering, do you make a palette of around 5 colors before you start, and only then start "smudging" them with the transparent pencil thing?

Well, kind of. First I do the base color, then I add one shade and perhaps one highlight shade too. After that I just keep adding more shades as well as making in-between shades (50% transparency + one click) for smoother looks.
