The OS is actually linked to the motherboard. Anyway, there really isn't much to reuse form that PC other than maybe the hard drive.

After googling the computer you said you had, you might be able to just change the PSU and add a GPU and 4GB of RAM. I'd need the full specs to know though.

For free OSs, get Ubuntu, but I would recommend saving up the money for a copy of windows, as both OSX and Ubuntu aren't compatible with a lot of games.

Please, no windows 8. Windows 8 was originally meant for phones, but later implemented to PC's just so Microsoft could make an extra buck. Use 7 instead.

Came up with this build. Only a tad out of your price range and includes some great hardware with plenty of storage.Included a WiFi adapter in your build so you can access the internet via WiFi rather than Ethernet. You can remove this if you'd like. You should be able to run most games at high fps on decent settings with this while have a few web pages open and what ever else you'd like.
